Zero-Coupon Bonds, also known as “discount bonds” or “pure discount bonds,” are a type of fixed-income security that do not make periodic interest payments or “coupons” to the bondholder. If the investor plans to reinvest the proceeds from a maturing zero-coupon bond, they face the risk that the prevailing interest rates at the time of reinvestment may be lower than the original bond’s yield, diminishing the anticipated returns on new investments.

Inflation Risk

Since the bondholder only receives a single payment at maturity, the actual value of this payment could be eroded by inflation. In environments where inflation is high or accelerating, the real returns on a zero-coupon bond may be significantly lower than the nominal returns.

An investor purchases a zero-coupon bond for $500, expecting to receive $1,000 in 20 years. If the annual inflation rate over the period is 3%, the real purchasing power of $1,000 in 20 years would be significantly reduced compared to today’s terms.
Credit Risk
Zero-coupon bonds are subject to credit risk, which is the risk that the issuer may default on their payment at maturity. This type of risk depends mainly on the financial health and creditworthiness of the issuer. Government-issued zero-coupon bonds like U.S. Treasury STRIPS typically have lower credit risk, whereas corporate zero-coupon bonds may have higher credit risk depending on the issuer’s financial stability.

An investor buying a zero-coupon bond from a company with a BBB credit rating should be aware that changes in the company’s financial health could affect their ability to repay the bond’s face value at maturity. Liquidity Risk
Liquidity risk refers to the risk that an investor may not be able to sell the zero-coupon bond quickly without significantly affecting its price. Zero-coupon bonds are often less liquid than coupon-bearing bonds because they are less attractive to a broad range of investors, particularly those seeking regular income.

An investor holding a zero-coupon municipal bond may find it challenging to sell the bond in a secondary market if there are fewer buyers interested in purchasing it. The bid-ask spread in such markets could be wide, resulting in a potentially lower selling price.
Tax Implications
Zero-coupon bonds often have complex tax implications. In many jurisdictions, even though the investor does not receive periodic interest payments, they may still owe taxes on the “imputed” or “phantom” interest that accrues each year. This imputed interest is the difference between the purchase price and the bond’s face value, divided by the number of years until maturity.

An investor who buys a zero-coupon bond for $400 that matures at $1,000 in 12 years would need to pay taxes on the annual imputed interest. An investor holding a 20-year zero-coupon bond might face early redemption if the issuer decides to call the bond after 10 years. Market Risk
Market risk, or systemic risk, is the risk that the overall market conditions may affect the value of zero-coupon bonds. Economic downturns, changes in market sentiment, or financial crises can lead to significant fluctuations in bond prices, affecting zero-coupon bonds as well.

During the financial crisis of 2008, the market experienced a massive sell-off across various asset classes, including bonds. Zero-coupon bond prices, particularly those issued by corporations, dropped as investors rushed to more liquid and perceived safer assets such as U.S. Treasuries or cash.
Yield Curve Risk
Yield curve risk refers to the risk of adverse movements in the yield curve, affecting the relative attractiveness of bonds of varying maturities. Zero-coupon bonds with long maturities are more sensitive to changes in the shape and level of the yield curve.

If the yield curve flattens or inverts, the relative value of long-term zero-coupon bonds may decrease compared to medium-term or short-term bonds. Investors may demand higher yields for long-term bonds, decreasing their market price.
